The good, bad news about rentals

Good news! The Form 1099 rules for rentals have been repealed! The 1099 Taxpayer Protection Act of 2011 signed into law on April 14, 2011, repealed the Form 1099 reporting requirements that would have required landlords to issue Form 1099 to service providers like plumbers or electricians paid $600 or more in a year. The Act also repealed the Form 1099 reporting requirements for all businesses that paid $600 or more to a corporation for goods and services.

Now for the bad news. The Treasury just issued a 2011 report that instructs the Internal Revenue Service to increase rental real estate audits. A Treasury Department study found that at least 53 period of individual taxpayers with rental real estate activity in a recent tax year misreported their rental real estate activity, resulting in an estimated $12.4 billion of net misreported income. The IRS is strongly encouraged to increase its examinations of individual tax returns that report losses from rental real estate activities because of this more than 50 period error rate. IRS management agreed with the Treasury recommendations.

Of the $345 billion annual tax gap, the IRS estimates that individuals underreported their taxes, related to rental real estate, by as much as $13 billion. The Treasury study showed taxpayers claiming to be real estate professionals deducted substantial rental real estate losses that were in question. More IRS audits are on their way with a focus on rental real estate and real estate professional status.

In addition, the 2011 Form 1040 Schedule E for reporting rentals is being redesigned to require more "transparency". Taxpayers will be required to report more data on their rentals, including the type of property rented, a single family home, condo, or commercial property. Taxpayers will have to list the number of days the property was occupied as well as the number of days used for personal purposes.

The IRS recently issued "Seven Tips about Rental Income and Expenses from the IRS" IN IRS Tax Tip 2011-45. Those tax tips are:

1. When to report income. You generally must report rental income on your tax return in the year that you actually receive it.

2. Advance rent. Advance rent is any amount you receive before the period that it covers. Include advance rent in your rental income in the year you receive it, regardless of the period covered.
